It works by shrinking the 'town area' boundary so you can place farms inside towns; you can achieve something in that effect by using the in-game shift+f12 and going into town placement mode, then shrink the boundary. I've had something similar happen. The Hub went red on the map. No one was hostile in the town and the STG was still active, however the bar man and his ninjas had disappeared while I was away to the South. I guess with no one actively defending the city anymore is why it went red.
